The Observer was hurt by the bullets at the end because he wanted to be, in order to make the girl important.
I think this episode all but confirms that Peter is from the alternate reality, as are the Observers. I saw someone on another board speculate that Peter could fire the Observer's gun while no one else could specifically because he's from the alternate reality.
